Understanding Leverage. Leverage can be very powerful when it comes to investing because by using leverage it's possible to turn relatively small amounts of capital into significant profits. With many financial instruments, such as stocks, the only way to take advantage of leverage is to borrow funds to take a position and this isn't always possible for everyone. With some instruments, though, leverage is possible in other ways. One of the biggest benefits of trading options is that options contracts themselves are a leverage tool, and they allow you to greatly multiply the power of your starting capital. On this page we look at exactly how leverage works in options trading and how it's calculated. Buying options contracts allows you to control a greater amount of the underlying security, such as stocks, than you could by actually trading the stocks themselves. Put simply, if you had a certain amount of capital to invest then you can create the potential for far higher profits through buying options than you could through buying stocks. This is essentially because the cost of options contracts is typically much lower than the cost of their underlying security, and yet you can benefit from price movements in the underlying security in the same way. LetЂ™s assume that you had $1,000 to invest, and you wished to invest in Company X stock because you believed it was going to increase in price. If Company X stock was trading at $20, then you could purchase 50 shares in Company X with your $1,000. If the stock went up in value, then you would be able to sell those shares for a profit. For example, if they went up by $5 to $25 then you could sell them at $5 profit per share for a total profit of $250 (not accounting for any commissions on your trades). Now letЂ™s assume you decided to invest in call options on Company X Stock, trading at $2, with a strike price of $20. If the contract size was 100 you could buy five contracts at $200 each: meaning you effectively have control over 500 shares in Company X (5 contracts, each covering 100 shares).

This would mean that using your $1,000 to buy options has given you control of 10 times as many shares as using your $1,000 to directly buy shares at $20 a time. With the price of Company X going up to $25, you would make a lot more money through selling your options at a profit than the $250 you would make in the example above. That is essentially the principle of how leverage in options trading works, in very simple terms. This should illustrate why it's possible to make significant profits without necessarily needing a lot of starting capital which in turn is why so many investors choose to trade options. To truly understand leverage in greater detail, you need to understand how it's calculated, which we have explained below. Calculating Leverage. The examples given above of how investing $1,000 directly in Company X stock compares to investing $1,000 in call options on Company X stock, shows that buying options gave you control of 10 times as many shares. A common misconception is that the leverage factor is then ten and you would therefore make ten times as much money. However, that isn't actually the case. The price of options contracts actually only moves a fraction of the amount that the price of the underlying security moves by. Just because the underlying stock goes up by $5 in the above example doesnЂ™t necessarily mean that the corresponding contracts also go up by $5. To understand how the price of options move in relation to the underlying security, you should be familiar with moneyness and how that affects one of the options Greeks: delta value. The moneyness of options contracts relates to how much theoretical profit is currently built in to those contracts.

There are three states of moneyness: in the money, at the money, and out of the money. In the money means the strike price is favorable compared to the price of the underlying security: i. e. call options where the strike price is lower than the price of the underlying security are in the money options because there's effectively some built in profit. At the money contracts are where the strike price is equal to the price of the underlying security, and out of the money contracts are where the strike price is unfavorable compared to the price of the underlying security. The Delta value of an option is the ratio at which the price of the contract moves compared to the price of the underlying security. For example, the price of a contract with a delta value of 0.6 would move $.60 for every $1.00 move in the price of the underlying security. In the money options contracts typically have a higher delta value than at the money contracts they usually have a higher delta value than out of the money contracts. Once you understand all this, it's actually relatively straightforward to calculate leverage and determine how you want to use it when trading. The calculation for leverage is as follows: (Delta Value of Option x Price of Underlying Security) Price of Option. LetЂ™s go back to the example we used above, where you were buying at the money call options on Company X stock at $2 with a strike price of $20 and Company X stock was trading at $20. Assuming these contracts had a delta value of .5, the leverage would be calculated as follows: Delta Value (.5) x Price of Underlying Security ($20) = 10. Divided by the Price of Option ($2) = 5. Therefore the leverage factor of these options contracts is 5, allowing you to make five times as much profit through buying options contracts as you would through buying the stock. Of course, this assumes that the stock does increase in price and the flip side to leverage is that it also multiplies potential losses too. Basically, the higher the leverage factor, the greater the potential profits, but the greater the potential losses. The ability to use leverage to multiply potential profits is a huge advantage that trading options offers over trading many other financial instruments.

However, it's important to recognize the increased risk that comes with using leverage. Before you begin trading options you should understand how to calculate the leverage of taking any given position by using the delta value. You should also be aware of the role that moneyness plays in leverage and that out of the money contracts will have the highest leverage, followed by at the money options. While in the money contracts have the lowest leverage. Stock Option. What is a 'Stock Option' A stock option is a privilege, sold by one party to another, that gives the buyer the right, but not the obligation, to buy or sell a stock at an agreed-upon price within a certain period of time. American options, which make up most of the public exchange-traded stock options, can be exercised any time between the date of purchase and the expiration date of the option. On the other hand, European options, also known as "share options" in the United Kingdom, are slightly less common and can only be redeemed at the expiration date. BREAKING DOWN 'Stock Option' The stock option contract is between two consenting parties, and the options normally represent 100 shares of an underlying stock. Put and Call Options. A stock option is considered a call when a buyer enters into a contract to purchase a stock at a specific price by a specific date. An option is considered a put when the option buyer takes out a contract to sell a stock at an agreed-on price on or before a specific date. The idea is that the purchaser of a call option believes that the underlying stock will increase, while the seller of the option thinks otherwise.

The option holder has the benefit of purchasing the stock at a discount from its current market value if the stock price increases prior to expiration. If, however, the purchaser believes a stock will decline in value, he enters into a put option contract that gives him the right to sell the stock at a future date. If the underlying stock loses value prior to expiration, the option holder is able to sell it for a premium from current market value. The strike price of an option is what dictates whether or not it's valuable. The strike price is the predetermined price at which the underlying stock can be bought or sold. Call option holders profit when the strike price is lower than current market value. Put option holders profit when the strike price is higher than the current market value. Employee Stock Options. Employee stock options are similar to call or put options, with a few key differences. Employee stock options normally vest rather than having a specified time to maturity. This means that an employee must remain employed for a defined period of time before he earns the right to purchase his options. There is also a grant price that takes the place of a strike price, which represents the current market value at the time the employee receives the options. Option Trading Definition.

Speculators leverage stock positions by trading options while investors hedge risk through option trading. When you purchase a call option on a stock you have the right to buy shares at a specified price (the strike price) within a specified period of time (expiration date). When you purchase a put option, you have the right to sell shares at a specified price (the strike price) within a specified period of time (expiration date). The key concept is that you have the right, but not the obligation to take action. Some options expire worthless while others are exercised. However, the vast majority of option contracts are traded. As the price of the stock fluctuates, the bidask of the option changes. There is a pricing relationship between the stock and the option. Market Makers use sophisticated auto-quote systems to dynamically update the bidask.

Serious option trading requires real-time quotes and split second executions. They are available through most online brokerage firms. Longer-term option trading can be attempted using delayed quotes. Options are a derivative of the underlying stock and the pricing concepts and strategies are complex. Before you attempt option trading, you should know option trading definitions. So What are Stock Options and Why Should You Care? For the sake of simplicity, I'm going to refer to options on stocks only, even though options can be traded on commodities and other securities as well. It's not like they're going to send the country club police to your house and make you go there. So when you buy 1 contract you are buying the right to buy or sell 100 shares of that stock. I have a one year contract with a local gym here. It gives me the right, but not the obligation, to go to the gym whenever I want for a year.

They don't make me go, but if I don't exercise my right to go then I lose the money I paid for this right. After a year my contract ends and I no longer have the right to workout at that gym. Well stock option contracts grant you the rights listed above, but you don't have to buy or sell the stock if you don't want to. If you don't exercise the rights of your contract then you simply lose the money paid for the contracts. I've tried my best to use everyday examples to aid in your learning. Time - Your right to buy, or sell, the underlying stock expires on a given date. The period of time the option exists is also known as the life of the option. A stock option is a contract between two parties in which the stock option buyer (holder) purchases the right (but not the obligation) to buysell 100 shares of an underlying stock at a predetermined price fromto the option seller (writer) within a fixed period of time. Option Contract Specifications. The following terms are specified in an option contract. The two types of stock options are puts and calls. Call options confers the buyer the right to buy the underlying stock while put options give him the rights to sell them. The strike price is the price at which the underlying asset is to be bought or sold when the option is exercised. It's relation to the market value of the underlying asset affects the moneyness of the option and is a major determinant of the option's premium. In exchange for the rights conferred by the option, the option buyer have to pay the option seller a premium for carrying on the risk that comes with the obligation. The option premium depends on the strike price, volatility of the underlying, as well as the time remaining to expiration. Option contracts are wasting assets and all options expire after a period of time. Once the stock option expires, the right to exercise no longer exists and the stock option becomes worthless. The expiration month is specified for each option contract.

The specific date on which expiration occurs depends on the type of option. For instance, stock options listed in the United States expire on the third Friday of the expiration month. An option contract can be either american style or european style. The manner in which options can be exercised also depends on the style of the option. American style options can be exercised anytime before expiration while european style options can only be exercise on expiration date itself. All of the stock options currently traded in the marketplaces are american-style options. The underlying asset is the security which the option seller has the obligation to deliver to or purchase from the option holder in the event the option is exercised. In the case of stock options, the underlying asset refers to the shares of a specific company. Options are also available for other types of securities such as currencies, indices and commodities. The contract multiplier states the quantity of the underlying asset that needs to be delivered in the event the option is exercised.

For stock options, each contract covers 100 shares. Participants in the options market buy and sell call and put options. Those who buy options are called holders. An option is a contract that gives the holder the right to buy or sell a specified amount of stock (or sometimes another security) at a specified price (called the strike price) until the date the option expires. Options writers charge a premium to offset the potential cost. There are several types of options contracts. Listed options are those traded on an exchange like the Chicago Board of Options Exchange. They include short-term options which expire after just a few months and “LEAPS” (long-term equity anticipation securities) which last for one year or more. Exotic options with non-standard contracts are often traded over-the-counter. There are also options contracts for securities other than stocks such as index options and foreign currency exchange options. Institutional traders and individuals use options for hedging. A hedger has a position (owns) some security, usually shares of stock.

In order to limit the potential for loss if the stock declines in price, the hedger can buy put options for the stock. In this way, potential losses are reduced because if the stock does fall in price, the option guarantees the hedger the right to sell at the strike price until the expiration date. The maximum loss is the difference (if any) between the price paid for the stock and the strike price. Speculating on options is the trading method that is high-risk (and potentially high-profit). For example, an options trader might purchase a call option for 100 shares of a stock selling at $28 per share (100 shares is the standard contract) with a strike price of $25 per share. The option will cost $3 per share (the difference between the share price and the strike price, called the intrinsic value) plus the premium. All together, the option price might be $3.50 per share. The option trader is betting the price of the stock will increase enough to be “in the money.” The profit potential is high. A modest gain of $3 to $3.50 per share doubles the trader’s money. The risk is also high.

If the stock falls a few below the strike price, the option is worthless. Put options work the same way, only the trader gains if the stock falls in price. Options trading is complex, partly because options are a derivative security whose value depends on the price behavior of the underlying security and partly because of the complexities of hedging or speculating in options. Some investors prefer to avoid the risks of speculating in options. It’s worthwhile to learn how options work anyway.
